I'm confused about how to set up my PS2...I want to use an optical digital cable to hook up my PS2 to my Sony receiver for audio as I know this will give me improved sound... but what about the video connection?.... do I use the AV cable that comes with it and just plug in the video jack... leaving the audio unplugged because of the optical cable?
Any help would be appreciated.

You could also use a cable made by Monster to convert your ps2 to a component or s-video signal. I recommend the component cable, it works awesome and you would still use the optical cable for sound.

Unfortunatly, I do not have a TV yet with component inputs... does the monster game S-video hookup provide a significant improvement on a 32 inch?

There is a component cable that you can buy with the PS2 hookup. It differs little, if at all, from the S-video version. I've seen them both (also the composite).
I've hooked up my son's PS2 to my Home Theater with a 123" screen and Faroudja video processor. Unfortunately, the only game we were using (Madden 2003) had an original aspect ratio of 4:3, so part of the screen was cutoff.

Well, you can change the aspect ratio of the output of the PS2 in the browser.

If S-video is the most your system will accept, some of the cheaper cables work just as well as the Monster Cable version. Mad Catz (commonly available at Wal-Mart and other fine retail outlets located near your local trailer park) sells one for about $10 instead of the $50 'Monster Game' unit. Component is the way to go as soon as you can swing it. I had mine hooked up this way for a long time.
